Wells Fargo’s brokerage, investment and financial advisory division is warning about the artificial intelligence (AI) and information technology (IT) sector after a significant rally in recent weeks.
In a new investment strategy note, Wells Fargo Advisors say that while the outlook for the AI and IT sector remains “favourable,” the sector is up about 37% since May 29 versus 17% for the S&P 500 index, making it relatively unattractive to investors. According to Wells Fargo Advisors, there are other sectors that offer better opportunities.
“We propose to consider rebalancing in supporting sectors with more attractive valuations, such as financial, industrial and utilities.”
Wells Fargo Advisors says one reason the AI and IT sector is relatively unattractive right now is the massive initial public offerings (IPOs) planned this year.
“History shows that large IPOs occur during periods of strong stock market sentiment, but the additional equity supply may cause some indigestion. Households’ equity exposure is already near record highs, suggesting they may sell existing investments to fund these new positions. Combined with ongoing geopolitical tensions and the upcoming midterm elections, this could be one more reason for markets to show more turmoil in the second half.”
According to Wells Fargo Advisors, the upcoming major IPOs, including SpaceX, OpenAI and Anthropic’s, could negatively impact the rest of the stock market.
“Mega-cap IPOs could force index providers to adjust their methodologies, requiring index funds and exchange-traded funds (ETFs) to add new components. This could create buying pressure and temporarily increase IPO valuations. It could also drain liquidity from other parts of the market and increase concentration within the major indexes.”
